The Misunderstood Signal

Every time the yield curve inverts — when 2-year Treasury yields exceed 10-year yields — financial media runs wall-to-wall coverage. “Recession incoming!” The coverage peaks just as the inversion is deepening.

Then, months later, the curve un-inverts quietly. Media coverage is minimal. Most investors exhale with relief: “The recession didn’t come, the curve is normal again.”

This is exactly backwards. The un-inversion is when the danger is highest.

Why Un-Inversion Matters More Than Inversion

The 2-year/10-year spread un-inverts in two ways:

Bullish un-inversion: Long-term rates rise as the economy strengthens. 10-year yields increase because growth and inflation expectations improve. This is a sign of economic health, not danger.

Bearish un-inversion: Short-term rates fall because the Fed is cutting in response to deteriorating conditions. The 2-year yield drops to meet the 10-year. This is the historically dangerous version.

The distinction matters enormously. A curve re-steepening because growth is accelerating is very different from one re-steepening because the Fed is panicking.

Historical Cases: Un-Inversion to Recession

Inversion Un-inversion Recession start Lag
1978 August 1980 January 1980 Already in recession at un-inv.
1989 October 1989 July 1990 ~9 months
2000 December 2000 March 2001 ~3 months
2006 June 2007 December 2007 ~6 months
2019 March 2020 February 2020 Simultaneous (COVID)
2022–2023 2024 ? Ongoing

In every case except COVID (which was exogenous), the un-inversion was followed by recession within 9 months. The COVID case is the one clear outlier — the recession was caused by an external shock, not the credit cycle.

The Mechanism: Why Un-Inversion Precedes Recession

When the curve inverts, banks are squeezed: they borrow short-term (at high rates) and lend long-term (at lower rates). This crushes bank profitability and tightens lending standards. The tight lending conditions take 12–18 months to propagate through the economy as credit slows, investment falls, and eventually employment softens.

By the time the curve un-inverts (because the Fed is cutting short rates), the credit damage is already done. The loan portfolios are already deteriorating. The layoffs are beginning. The curve normalizes just as the economic damage that the inversion caused is being delivered.

This is why the un-inversion is dangerous: it’s the signal that the payment is coming due.

The 2022–2024 Inversion: Unprecedented Length

The 2022–2023 yield curve inversion was the deepest (reaching nearly −1.10%) and longest (over 24 months) in post-war history.

Historical inversions have lasted 5–17 months before un-inverting. The 2022 inversion lasted more than twice as long as any prior inversion. This anomaly has two possible interpretations:

  1. The soft landing thesis: The Fed managed a rare mid-cycle correction without triggering a recession. The un-inversion represents normalization as disinflation succeeds.

  2. The delayed damage thesis: The unprecedented length of inversion has done more credit damage than previous cycles. The recession is merely delayed, not avoided. The extended period of tight credit conditions simply took longer to manifest.

The data cannot definitively resolve this question yet. What we know is that no prior 24-month inversion has ended without recession following.

Practical Positioning

This analysis does not suggest selling everything. It suggests calibrating risk:

  1. Check the type of un-inversion: Is the 10-year rising (bullish) or is the 2-year falling because of Fed cuts (bearish)? The mechanism tells you which scenario is playing out.
  2. Watch unemployment: The Sahm Rule trigger (unemployment rising 0.5% above 12-month low) is the most reliable confirmation signal that a recession has begun.
  3. Don’t confuse the signal: An un-inverted yield curve is not a safe harbor. In every historical case, it marked the beginning of the most dangerous phase, not the end.
