The Most Misunderstood Relationship in Markets

Ask most investors what happens to stocks when the Fed raises rates, and they’ll say: stocks go down. Rates up = stocks bad. Simple.

The actual historical record is far more nuanced — and knowing the nuance changes how you position through a rate cycle.

Mapping the Cycles: 1954 to Present

Since 1954, the Fed has completed approximately 13 distinct tightening cycles (raising rates) and 12 easing cycles (cutting rates). Here is what the S&P 500 actually did during each phase:

During tightening cycles:

  • Average S&P 500 return: +7.7% per year
  • Positive cycles: 9 out of 13
  • The market rose during most tightening cycles

During easing cycles:

  • Average S&P 500 return: +4.1% per year
  • But: the worst crashes happened during easing — 2001, 2008
  • The Fed cuts rates because something broke

This is the core insight: rate cuts are not inherently bullish for stocks. They are often a response to a crisis already in progress. The market frequently falls after rate cuts begin, not before.

The Three Phases That Matter

History shows three distinct phases in each full cycle:

Phase 1 — Early Tightening (rates rising from low base) Stocks typically continue rising. The economy is strong enough to warrant hikes. Earnings growth offsets the valuation headwind. This is the “hiking into strength” environment.

Phase 2 — Late Tightening (rates near cycle peak) Volatility increases. The yield curve flattens or inverts. Credit spreads widen. This is where the market starts pricing in the eventual slowdown. Not a crash yet — a repricing.

Phase 3 — Early Easing (first rate cuts) Historically the most dangerous phase for stocks, not the safest. The first cut often signals that the Fed sees real economic deterioration. In 2001 and 2007, the first cut preceded major market declines. In 1995 and 2019, it preceded continued gains. The key variable is whether a recession follows.

The Yield Curve as the Bridge

The most reliable bridge between Fed policy and equity markets is the yield curve — specifically, the spread between 2-year and 10-year Treasury yields.

When this spread inverts (2-year yields exceed 10-year), it has preceded every U.S. recession since 1955 with only one false signal (1966). But the timing matters: inversion typically precedes recession by 12–24 months, and the recession precedes the bear market bottom.

The sequence: inversion → first rate cut → recession → market bottom → recovery.

Knowing where you are in this sequence is more useful than knowing the current fed funds rate.

Where Are We Now?

The current cycle has moved through aggressive tightening (2022–2023) into a period of rate stabilization. The yield curve inverted in 2022–2023 and has since un-inverted — historically the most important signal in the sequence. Un-inversion has preceded recessions in 4 of the last 5 cycles.

Whether the current cycle follows the same path depends on whether the soft landing thesis holds — whether the Fed achieved disinflation without triggering a meaningful rise in unemployment.

The data is mixed. That uncertainty is priced into current valuations. But the historical framework says: the phase after un-inversion deserves more caution than the phase during tightening.

The Takeaway

Rate hikes don’t kill bull markets. Recessions do. And the Fed’s rate path is the leading indicator for recession risk, not a direct market driver. The sequence matters more than the current rate level.

핵심 메시지

금리 인상이 불장을 끝내는 게 아니다. 경기침체가 끝낸다. 그리고 연준의 금리 경로는 경기침체 리스크의 선행 지표이지, 시장의 직접적인 동인이 아니다. 현재 금리 수준보다 순서가 더 중요하다.
